It was the second time in four months that John Sillett had splashed out on a player from the Scottish Premier League after earlier signing Kevin Drinkell from Rangers for £800,000.
Gallacher made an immediate impact on his debut, helping City to a 3-2 win over Chelsea in the league at Highfield Road.
Steve Livingstone scored after just 28 seconds and after a fightback from the visitors, Cyrille Regis scored a second-half winner.
The win put the Sky Blues in good heart for the League Cup semi-final first-leg against Nottingham Forest a week later.
